I am using alot of space hanging on to books and notes that I think may give extra dialogue with npc's and other interactions.

I am not talking about "lore" books, but diaries, journals, research notes, etc.

My question is: Does the player character "memorize" the things read, or do you need to have the physical book/note in your inventory to get extra dialogue options?

Yes, in terms of dialogue it's a "read and memorize" type of gameplay feature so reading is enough.
