Dammon will craft up to three "flawed" items for you if given the materials. I noticed that in act 3, it is possible to obtain higher-quality chunks of said materials such as enriched infernal iron. If one waits until act 3 to obtain the best quality chunks, does Dammon craft better/higher-quality items instead of "flawed" ones?

Not that I have noticed. I think they are "flawed" not because of the material, but because the forges he is forced to work with don't burn as hot as the fires of Avernus.

I carried the different types of infernal iron around with me during my first playthrough because I assumed, it would be good for something. Neither Dammon nor anyone else reacted to it, but he had already made his items by then and I had several bugs in Act 3. I had at that point thought, there might be some tired repair system for Karlach. I noticed that he reacts to the adamantine slag from the Grymforge in Act 2 though, which was a bit odd.

When he was about to make the third item (gloves), which was in Act 3, I had the normal and the enriched infernal iron in my bag. He did not react to the enriched version at all and simply used the normal iron.

Ok, I was finally able to test this, but it was tricky to test. I've discovered that Dammon cannot use enriched infernal iron at all. The only infernal iron he can use is the ordinary stuff. To test this, you have to actually sell all the other stuff because it will get used even out of your camp stash if you have any. Once selling all non-enriched, I checked with him, and he no longer offered to build items for me.

These and the ingots are left over items that were going to be part of a crafting system. In EA we were able to “use” the anvils and open a widow like you can with dyes. Same with alchemy. Alchemy survived but ended up in its current state. There was likely a quest cut at Dammon’s act3 forge (the building behind him has a unique name).
