Did you go through the dwarven mines (in the Dark Forest dwarven halls), defeat the black ring member there and find the dwarven axe and a letter from Gregor (the dwarven mayor)? Bring these to the dwarven king first, then talk to the dwarven council member.

Did you talk to the Mayor and bring him ale so you can get past the guardian in the mines?

Actually, it doesn't matter if you get the password or not. You can fight the guardian in the mine and receive more experience than you would by using the password.

Indeed, the guardian isn't very tough, not when you've reached a decent level anyway.
