I finally went back to the Orc with NO axes in my inventory and somehow I still had Slasher and I gave it to the Orc. Do all key quest items get hidden like that so they can not be sold/dropped/traded?

No. The game is, shall we say, slightly f'ed. I seem to remember that as long as you collect it, you can give it to him whether you still have it or not. You may need the 1.34 patch.

It might be worthwhile keeping Slasher this way for a hefty profit or for cracking skulls (but Axe Expertise does not work - you've been warned).

I'm not sure. There is another area where it is BUGGY. Like that. Your supposed to find 3 items[for the eleves].Sometimes you only find 2. The eleves say ok [sometimes they don't]Sometimes it has fallen INTO the wall [must use alt key to find]or is hidden in a chest, also not IDed,so you may have all 3 items and not know it.MOST quest items are not like that.
