What are the pros/cons of going in the mind controlled soldiers camp? Is it avoidable altogether or will be missing something? And is there any penalty if you kill the mind controlled soldiers?

You can avoid the camp entirely, or clear it out for the little bit of loot, and fair bit of XP. If you leave the mind controlled soldiers alone, the spell will be broken later in the game, after you meet one of the 3 mages again that cast the spell. There is no other way to get help for them, or inform anyone about the situation.

Did and it said they apparently were "drunken soldiers". Am I missing something?

No. I just though it it was amusing (notices saying the war is going great, taking credit for some quests you completed and dismissing rumours of a 'disturbance' at an army camp as being just a drunken victory celebration).
