Through out the game you find all these gems and jewels like rubies, emeralds, diamonds etc... I havent met one person that knows what to do with these gems...Are they just to be sold to merchants, or can you actually use them?

No, you can't use them. Sell them, they make lots of money for their minimal weight.
You can also use them for giving cool lighting effects to your personal house (if you have one, that is).
