Leaving the area after talking to the guard repeatedly should trigger a cutscene where the guard makes a comment and then leaves. Did you try heading to the east, rather than south?
You could always try killing the guard with Poison Cloud (cast near but not directly on him, so he will not turn hostile and attack, and you do not loose any reputation points).
