This is actually just how Sneak Attack works raw. Any source of disadvantage means you can't Sneak Attack:

You dont need advantage on the attack roll if another enemy of the target is within 5 feet of it, that enemy isnt incapacitated, and you dont have disadvantage on the attack roll.
That isn't entirely true. There are two ways to sneak attack.

A) You have advantage, meaning you get to roll two dice and pick the highest.
B) Your target has an enemy within 5 feet and you do not currently have disadvantage, meaning you are not rolling two dice and picking the lowest.

At present, the game correctly lets disadvantage cancel out advantage for the purpose of A. But it does not let you cancel out the disadvantage with advantage for the purpose of B. If you have both advantage and disadvantage, regardless of the count of either, then they cancel out and you have neither. Thus if there is a disadvantage (say, "out of normal range") but also an advantage ("attacking from stealth"), and if you are attacking something that has an enemy within 5 feet, then you should be able to sneak attack. At present, the game does not allow this.

Hmmm...I will have to test that out. Because I was pretty sure it was canceling out properly. That definitely is an issue if true. I must have just understood the issue you were trying to point out.
