I have a ton of water, mugs, bottles, but how do I give them to him! Cant drop it on him, cant do it through the conversation options...

You need a specific bottle of water, from the kitchen (on one of the northern tables, IIRC). When you pick it up your quest log will be updated (the quest icon will turn red) and you will be able to give him the water through a speech option.

It would have made more sense if the prisoner would accept any water, or the quest was changed to retrieving some kind of medicine, which could be unique.

A tricky quest this. I searched a long time too the first time! It doesn't make much sense that you need one specific bottle of water, but hey, what can you do? Most quests are a lot more logical, so don't worry about other scenario's like this one.
